A centralized exchange is a custodial trading venue that holds user balances and runs a matching engine off-chain. Major CEXs as of 2026: Binance, Coinbase, Bybit, OKX, Upbit, Kraken. Users deposit, trade against an order book, and withdraw.
Counterparty risk: FTX (Nov 2022) showed users can lose funds if the operator is fraudulent.
How it works
After sign-up and identity verification (KYC), a user deposits by sending crypto to an exchange-generated deposit address or wiring fiat. The exchange sweeps coins into shared hot and cold wallets and simply credits the user's balance in its internal database — from that point the exchange holds the keys, and the user holds an IOU.
Trading happens entirely off-chain. Limit and market orders flow into a matching engine that pairs bids and asks by price-time priority; each fill just updates ledger rows for the two accounts, which is why CEX trades are instant, gas-free, and can number thousands per second. Maker and taker fees are deducted per fill.
Withdrawal is the only step that returns on-chain: the user requests it, the exchange runs risk and compliance checks, then signs a transaction from its hot wallet to the user's address. Until then, users carry custodial counterparty risk — if the operator is insolvent or fraudulent, balances may be unrecoverable — which proof-of-reserves attestations only partially address.
Why it matters
CEXs are still the dominant fiat onramp and price-discovery venue for new tokens. Counterparty risk (FTX, Mt. Gox) is the structural fragility.
